Andretti Company has a single product called a Dak. The company normally produces and sells 88,000 Daks each year at a selling price of $62 per unit. The company’s unit costs at this level of activity are given below:

Direct materials $ 8.50
Direct labor 11.00
Variable manufacturing overhead 1.80
Fixed manufacturing overhead 9.00 ($792,000 total)
Variable selling expenses 2.70
Fixed selling expenses 3.50 ($308,000 total)
Total cost per unit $ 36.50

A number of questions relating to the production and sale of Daks follow. Each question is independent.

Required:

1-a. Assume that Andretti Company has sufficient capacity to produce 123,200 Daks each year without any increase in fixed manufacturing overhead costs. The company could increase its unit sales by 40% above the present 88,000 units each year if it were willing to increase the fixed selling expenses by $130,000. What is the financial advantage (disadvantage) of investing an additional $130,000 in fixed selling expenses?

1-b. Would the additional investment be justified?

2. Assume again that Andretti Company has sufficient capacity to produce 123,200 Daks each year. A customer in a foreign market wants to purchase 35,200 Daks. If Andretti accepts this order it would have to pay import duties on the Daks of $3.70 per unit and an additional $24,640 for permits and licenses. The only selling costs that would be associated with the order would be $2.40 per unit shipping cost. What is the break-even price per unit on this order?

3. The company has 500 Daks on hand that have some irregularities and are therefore considered to be "seconds." Due to the irregularities, it will be impossible to sell these units at the normal price through regular distribution channels. What is the unit cost figure that is relevant for setting a minimum selling price?

4. Due to a strike in its supplier’s plant, Andretti Company is unable to purchase more material for the production of Daks. The strike is expected to last for two months. Andretti Company has enough material on hand to operate at 25% of normal levels for the two-month period. As an alternative, Andretti could close its plant down entirely for the two months. If the plant were closed, fixed manufacturing overhead costs would continue at 30% of their normal level during the two-month period and the fixed selling expenses would be reduced by 20% during the two-month period.

a. How much total contribution margin will Andretti forgo if it closes the plant for two months?

b. How much total fixed cost will the company avoid if it closes the plant for two months?

c. What is the financial advantage (disadvantage) of closing the plant for the two-month period?

d. Should Andretti close the plant for two months?

5. An outside manufacturer has offered to produce 88,000 Daks and ship them directly to Andretti’s customers. If Andretti Company accepts this offer, the facilities that it uses to produce Daks would be idle; however, fixed manufacturing overhead costs would be reduced by 30%. Because the outside manufacturer would pay for all shipping costs, the variable selling expenses would be only two-thirds of their present amount. What is Andretti’s avoidable cost per unit that it should compare to the price quoted by the outside manufacturer?

Solutions

Expert Solution

1. a.

if the company increases the sales by 40% above the present 88,000 units it will be selling 123,200 daks each year.

Since, the selling price remains same, the total income would be = 123200 * 62 = $7,638,400

Income statement

Sales = 7,638,400

Less: Direct Material = 1,047,200

(8.50 * 123,200)

Less: Direct labour = 1,355,200

(11.00 * 123,200)

Contribution = 5,236,000

Variable Manufactutring = 221,760

Overhead(1.80 * 123,200)

Fixed Manufacturing = 792,000

Overhead

Variable Selling Overhead = 332,640

(2.70 * 123,200)

Fixed Selling Overhead = 438,000

(308,000+130,000)

Profit (Financial Advantage)= 3,451,600

1. b.

The additional investment is justified as it is giving us profit larger than earlier.

Profit in 88,000 units = (SP - CP) * Quantity

where, SP = Selling price per unit

CP = Cost price per unit

Profit = (62-36.50) * 88000 = $2,244,000

Profit in 123,200 units = $3,451,600

2.

If company has capacity to produce 123,200 Daks each year, then the fixed manufacturing overhead per unit will be (792,00/123,200) = $6.43

Therefore, Fixed manufacturing overhead for 35,200 Dkas = 6.43 * 35,200 = $226,285.72

Other Fixed Cost (license & permits) = $24,640

Therefore, Total Fixed cost = $250,925.72

Variable Cost per unit = $2.40

Break even price per unit on this order = (Fixed Cost / Total units) + Variable cost per unit

Break even price = (250925.72/35200) + 2.40

Break even price = 7.12 + 2.40

Therefore,Break even Price = $9.52

3.

The minimum Selling price will be the break even price of the units.

The Fixed cost = 792,000 + 308000 = 1100,000

Unit cost at normal capacity i.e. 88,000 = 1100,000 / 88,000 = $12.5

Variable Cost per unit = 8.50 + 11.00 + 1.80 + 2.70 = $24

Break even price = Fixed cost per unit + Variable cost per unit = 12.50 + 24.00 = $36.50

Therefore, minimum selling price for those 500 Daks is $36.50
